Transfer pricing rules for FIEs

  • China’s transfer pricing rests on the arm’s-length principle (EIT Law Art. 41); authorities may adjust prices departing from independent-party benchmarks and charge back-tax plus interest.
  • Every qualifying enterprise must file the Annual Associated-Party Transaction Reporting Form with its CIT return; the related-party test is broad (e.g., 25%+ shareholding).
  • A three-tier contemporaneous documentation regime applies: master file (≥RMB 1bn related transactions or group master file), local file (various RMB thresholds; losses force it for contract manufacturers), and special file.
  • Thin capitalisation caps related-party interest deductibility at a 2:1 debt-to-equity ratio (5:1 for financial enterprises); excess interest is non-deductible.
  • Multinational groups with consolidated revenue ≥ RMB 5.5 billion must file a Country-by-Country (CbC) report by jurisdiction.
  • An Advance Pricing Agreement (APA) can lock in multi-year pricing certainty; disputes may use the treaty mutual-agreement procedure (MAP), with interest on adjustments.
  • Loss-making limited-risk entities (e.g., contract manufacturers) are classic audit flags—pricing should reflect defensible routine returns, not minimise China profit at any cost.

Transfer pricing rules for FIEs |

Overview

Transfer pricing is the set of rules governing the prices that related parties charge each other for goods, services, intangibles, and financing. For foreign-invested enterprises (FIEs) in China—almost always part of a multinational group with an offshore parent, sibling, or affiliate—transfer pricing is not a back-office formality but a front-line tax risk. China’s framework rests on the arm’s-length principle in the Enterprise Income Tax Law (EIT Law), operationalised through associated-party reporting and contemporaneous documentation rules (SAT Announcement 2016 No. 42), special tax investigation procedures (SAT Announcement 2017 No. 6), and a tiered documentation regime. This article sets out what FIEs must file, what they must document, and how to manage audit exposure.

The core concern for tax authorities is “profit shifting”: a China subsidiary that buys high from a related offshore supplier and sells low to a related offshore customer may show persistent thin margins while the group profit sits offshore. Where pricing departs from what independent parties would agree, the tax authority can make a transfer-pricing adjustment, reallocate income to China, and charge back-tax plus interest.

The arm’s-length principle and why FIEs are exposed

Article 41 of the EIT Law establishes the arm’s-length principle: where a transaction between an enterprise and its related party reduces the enterprise’s (or the related party’s) taxable income or amount, the tax authority may make a reasonable adjustment. The principle is implemented through a hierarchy of accepted methods—comparable uncontrolled price (CUP), resale price, cost-plus, transactional net margin method (TNMM), profit-split, and others—applied to the relevant transaction type.

FIEs are structurally exposed because intra-group flows are ubiquitous: import of materials/components from a related offshore supplier; export of finished goods to a related offshore distributor; payment of royalties or service fees to a related offshore IP or shared-service centre; and intercompany financing. A “simple” manufacturer or contract processor that is consistently loss-making or sub-commercially-profitable is a classic audit flag, because a limited-risk entity should normally earn a routine return for the functions, assets, and risks it bears. Pricing that departs from an independent benchmark invites adjustment.

Annual associated-party reporting

Every enterprise subject to audit-based collection that is a resident enterprise, or a non-resident enterprise with an establishment in China that declares EIT on an actual basis, must, when filing its annual CIT return, report associated-party transactions by submitting the 2016-edition Annual Associated-Party Transaction Reporting Form (《企业年度关联业务往来报告表》). The form captures the relationships, the transaction types and amounts, and the pricing methods used.

“Related party” is defined broadly under Announcement 2016 No. 42: a direct or indirect shareholding of 25% or more between parties (or held 25%+ by a common third party); control of operations/profit through related-party rights; dependence on a related party’s intangible rights to operate; and certain related-party lending or guarantee thresholds. Even where no adjustment is expected, the reporting obligation is triggered by the relationship and the presence of transactions, so many FIEs must file the form as a matter of course.

Contemporaneous documentation: master, local, and special files

China uses a three-tier contemporaneous documentation regime. The master file (主体文档) is required where the enterprise has cross-border related transactions and the ultimate parent’s group has prepared a master file, or where total related-party transactions exceed RMB 1 billion. It describes the group’s global organisation, business, intangibles, and financing. The local file (本地文档) is required where annual related transactions meet thresholds—tangible-asset transfers over RMB 200 million, financial-asset transfers over RMB 100 million, intangible-asset transfers over RMB 100 million, or other related transactions totalling over RMB 40 million; critically, an enterprise engaged in contract manufacturing/processing or distribution that shows a loss must prepare a local file regardless of threshold. The special file (特殊事项文档) covers cost-sharing agreements and thin-capitalisation demonstrations.

Timing and form: the master file is due within 12 months of the ultimate parent’s fiscal-year end; the local and special files by 30 June of the year following the transaction year. Documentation must be in Chinese, cite its sources, bear the enterprise seal, and be signed by the legal representative or authorised delegate. An enterprise that has concluded an advance pricing agreement (APA) may be exempt from local/special files for the covered transactions, and an enterprise transacting only with domestic related parties may be exempt from all three.

Thin capitalisation and country-by-country reporting

Two further pillars bear on multinational FIEs. Thin capitalisation (资本弱化) limits the deductibility of interest on related-party debt: the related-party debt-to-equity ratio may not exceed 2:1 for general enterprises (5:1 for financial enterprises), and interest on the excess is not deductible. Where a group’s financing pushes a China subsidiary’s leverage beyond the standard, a capitalisation special file is needed to justify arm’s-length terms. Separately, large multinational groups—those with consolidated revenue of RMB 5.5 billion or more—must file a Country-by-Country (CbC) report (国别报告) disclosing revenue, profit, tax, and headcount by jurisdiction, typically through the ultimate parent’s jurisdiction with a China surrogate where needed.

These rules connect transfer pricing to broader international tax governance (BEPS). For FIEs, the practical effect is that financing structures and global allocation of profit, people, and functions are increasingly visible to Chinese tax authorities and are cross-checked against the local file and the CbC report.

Managing audit risk and disputes

Audit risk is managed upstream, not in the audit. FIEs should benchmark key related-party transactions against independent comparables and document the chosen method and result in the relevant file before filing. Common pitfalls include unsupported “cost-plus” or “royalty” charges, loss-making contract manufacturers, and intercompany financing that breaches the thin-cap rule. Where pricing is uncertain, an Advance Pricing Agreement (APA)—a binding upfront agreement with the tax authority on the pricing method—can provide multi-year certainty, though it requires significant preparation.

If the authority opens a special tax investigation (特别纳税调查调整), it may propose an adjustment, and the enterprise has avenues including the mutual-agreement procedure (MAP) under a tax treaty to resolve cross-border double taxation. Interest is charged on adjusted amounts, so early, evidence-based engagement is cheaper than dispute. The disciplined FIE treats transfer pricing as a continuous compliance function—benchmark, document, file, and monitor—rather than a once-a-year form.

Worked examples and practical notes

Cost-plus in practice: a China contract manufacturer buys components from its related offshore parent at market and assembles them; it should earn a routine cost-plus return (for example, 5% on fully-loaded costs) for the functions, assets, and risks it bears. If instead it consistently earns under 1% while the group margin is healthy, the authority may use the resale-price or TNMM method to benchmark a proper return and assess the difference as avoided Chinese tax.

Royalty scrutiny: the manufacturer also pays a 6% revenue royalty to the parent for a trademark. The authority checks whether the IP actually contributes value in China, whether the rate is arm’s-length versus comparable licences, and whether the payment erodes the China base without corresponding local substance. Unsupported royalties are a top adjustment target.

Thin capitalisation: the manufacturer is funded 80% by related-party loans, with a debt-to-equity ratio far above 2:1. Interest on the excess is non-deductible, and a capitalisation special file is required. Pre-structuring the leverage within the 2:1 limit avoids both the disallowance and the filing burden.

Dispute avenue: if the authority opens a special tax investigation and proposes an adjustment, the enterprise can use the mutual-agreement procedure under a tax treaty to resolve any resulting cross-border double taxation, and may have previously locked in certainty through an APA. Interest accrues on adjusted amounts, so early, evidence-based engagement is cheaper than litigation.

A closing point: the transfer-pricing file is not a year-end form but a continuous function. Benchmarking, documentation, reporting, and monitoring should run through the year so that, when the authority reviews, the position is already evidenced. Where uncertainty is high, an APA converts that uncertainty into multi-year certainty at the cost of preparation effort. Above all, the goal is not to minimise reported China profit at any price—aggressive positions that leave a limited-risk entity loss-making are precisely what triggers investigation—but to set defensible, arm’s-length prices that withstand scrutiny while still reflecting the genuine functions, assets, and risks the China entity bears.

What to do next

  • Map all intra-group flows (procurement, sales, royalties, services, financing) and confirm which constitute related-party transactions.
  • File the Annual Associated-Party Transaction Reporting Form with the CIT return, even where no adjustment is expected.
  • Determine which contemporaneous files are required (master/local/special) and prepare them to the statutory deadlines in Chinese.
  • Benchmark key transactions to independent comparables now; for uncertain pricing, consider an APA for multi-year certainty.
  • Check financing against the 2:1 (5:1 financial) thin-cap limit and, if the group is large, the RMB 5.5bn CbC reporting trigger.

Tax treaty benefits for foreign investors |

Overview

China is party to one of the world’s largest networks of bilateral tax treaties (agreements for the avoidance of double taxation, DTAs). For a foreign investor, a treaty is the principal tool for reducing the 10% statutory withholding tax on China-sourced dividends, interest and royalties, and for shaping exposure to Chinese tax on other cross-border income. A treaty does not automatically apply, however — the recipient must be a treaty resident and, for dividend/interest/royalty articles, must pass the “beneficial owner” test. Relief is now claimed on a self-assessment basis rather than by prior approval. This article explains the network, the beneficial-owner test, the claim procedure, and the traps that cause otherwise valid claims to fail.

China’s tax treaty network

As of 2025, China’s tax-treaty network covers 114 countries and regions — including 90 Belt and Road partners — making it one of the largest in the world by count. The network has been built up since the 1980s and is continuously updated; new or revised agreements with economies such as Chile, Italy, Romania and New Zealand were added in recent years. Each treaty sets maximum (“limit”) rates that China (the source state) may charge on outbound passive income, and these limits are almost always at or below the 10% domestic statutory rate. A typical dividend article, for example, permits a 5% rate where the beneficial owner is a company directly holding at least 25% of the payer’s capital and 10% otherwise; interest and royalty articles commonly reduce to 10%, 7% or lower. Treaties also contain non-discrimination, permanent-establishment and mutual-agreement (dispute-resolution) provisions that matter for structuring.

The beneficial-owner test

The key gate for dividend, interest and royalty relief is the “beneficial owner” (BO) test, governed by SAT Announcement [2018] No. 9 (*Issues concerning “beneficial owner” in tax treaties*). A beneficial owner is a person that has the ownership of, and control over, the income or the rights/properties generating it. In judging whether an applicant qualifies, the tax authority conducts a comprehensive, case-by-case analysis against adverse factors, including: (a) an obligation to pass on 50% or more of the income to a third-country resident within 12 months of receipt; (b) conduct of no substantial business activities (substantial activities include real manufacturing, trading or management — passive holding alone is not enough unless it is substantial investment-holding management); (c) the income being untaxed or effectively taxed at a very low rate in the residence jurisdiction; (d) conduit loan or deposit arrangements mirroring the relevant loan; and (e) conduit IP transfer arrangements mirroring the relevant licence.

There are two helpful mechanisms. A look-through rule lets a dividend recipient that itself fails the BO test nevertheless be treated as a BO if the person directly or indirectly holding 100% of its shares does qualify and meets specified conditions. A safe harbour spares certain applicants from the full analysis: a government of the other contracting state, a company resident and listed in that state, an individual resident of that state, or an entity 100% held by one or more of those, is directly recognised as a BO. The 100% holding must be met at any time within the 12 months before the dividend. Agents or mere nominees are explicitly not BOs, but a shareholder receiving a dividend or a creditor receiving interest in their own right is not treated as merely collecting on behalf of another.

How to claim treaty relief

Since SAT Announcement [2019] No. 35, treaty benefits are claimed on a self-assessment basis: the non-resident determines its own eligibility and enjoys the benefit, then retains supporting materials for follow-up administration — there is no pre-approval step. In practice the payer applies the reduced rate when withholding, supported by the recipient’s tax-residence certificate (税收居民身份证明) for the relevant year and the BO evidence described above. For dividends, the residence certificate must cover the year of income (or the prior year). Where the applicant relies on the look-through or safe-harbour route, additional residence certificates for the intermediate holder(s) are required. The payer still files the withholding return within seven days and completes any outbound-payment tax recordal where the remittance threshold applies (see *Withholding tax on outbound payments*). Hong Kong and Macao are covered by the Mainland–HK and Mainland–Macao arrangements, which apply the same BO logic, with HK residence evidenced under the relevant SAT announcement.

Watch-outs

Claims fail for predictable reasons. A holding company with no real functions, no employees and no risk that simply passes most income upstream will be challenged as a conduit. Treaties cannot be used to import a low-tax residence merely to capture a rate — the authority may apply the treaty’s principal-purpose test or domestic general anti-avoidance rules where the main purpose was to obtain the benefit. Documentation must be contemporaneous: board records, financial statements, fund-flow records, and the residence certificate should be assembled before the payment, not reconstructed after an audit. Finally, the reduced rate is only as good as the underlying treaty’s limit — confirm the specific article and rate for the relevant jurisdiction rather than assuming “5% for dividends” applies universally.

What to do next

  • Map your inbound China income to the relevant treaty article and confirm the applicable limit rate for the jurisdiction.
  • Confirm the recipient is a treaty resident and obtain a current tax-residence certificate before the payment.
  • Run the beneficial-owner analysis (adverse factors, look-through, safe harbour) and keep the file.
  • Have the payer apply the reduced rate at withholding, with the residence certificate and BO evidence attached.
  • Retain all supporting materials for follow-up administration under the self-assessment regime.
  • Avoid pure conduit structures; be ready to defend substance and the principal-purpose test.

R&D super-deduction and VAT-law transition: 2026 tax breaks for foreign-funded firms |

Foreign-invested enterprises (FIEs) building R&D capability in China can access some of the most generous tax incentives in the statutory system. Two instruments matter most in 2026: the corporate-income-tax (CIT) R&D super-deduction, and the VAT transitional exemption for technology transfer and development services that took effect with the new VAT Law. Both apply to foreign-funded firms on exactly the same terms as domestic companies.

The CIT R&D super-deduction at a glance

The R&D super-deduction (研发费用加计扣除) lets a taxpayer deduct more than the actual R&D expense when computing taxable income. For expenses that are not capitalised, the enterprise deducts the actual amount incurred plus an additional percentage. For expenses that meet the capitalisation threshold and become intangible assets, the amortisation base is likewise inflated.

Under Ministry of Finance and State Taxation Administration Announcement No. 7 of 2023 (财政部 税务总局公告2023年第7号), effective 1 January 2023:

  • R&D expenses that are not capitalised are deducted at 100% above the actual amount — i.e. a total of 200% of the qualifying expense is deductible.
  • R&D expenses that are capitalised into intangible assets are amortised at 200% of the cost basis.

This 100% super-deduction rate was previously a temporary uplift that has now become a baseline rule for all qualifying enterprises.

Enhanced rate for strategic sectors

Certain strategic industries receive an even higher rate. Under Announcement No. 44 of 2023 (财政部 税务总局公告2023年第44号), qualifying integrated-circuit (IC) and industrial-motherboard enterprises may super-deduct R&D expenses at 120% above the actual amount — a total of 220% of the qualifying expense — for the period 1 January 2023 to 31 December 2027. Capitalised intangibles for these firms are amortised at 220%.

This carve-out recognises the capital intensity and national strategic importance of domestic semiconductor and high-end equipment supply chains, and it is available to FIEs in those sectors provided they meet the same qualification criteria as domestic peers.

VAT transitional exemption under the new VAT Law

China’s VAT Law entered a new phase of implementation, and transitional measures bridge the prior fragmented rules. Under Ministry of Finance and State Taxation Administration Announcement No. 10 of 2026 (财政部 税务总局公告2026年第10号), for the period 1 January 2026 to 31 December 2027, the following are exempt from VAT:

  • technology transfer (技术转让);
  • technology development (技术开发);
  • related technical consulting and technical services

This exemption is particularly valuable for FIEs that operate R&D centres, contract development organisations, or licence technology into or out of China. It removes a 6% (or applicable) VAT leakage on qualifying development and transfer flows during the transition window.

Practical scope and qualification

The super-deduction is available to most profit-making enterprises conducting genuine, project-based R&D activities — including FIEs. Key filing and documentation points:

  • Maintain a separate R&D project ledger and expense allocation; only qualifying expenses (personnel, direct materials, depreciation of instruments, outsourcing, etc.) count.
  • The additional deduction is claimed when filing the annual CIT return; the “record-filing” model has largely moved to a post-filing self-assessment with retained documentation.
  • Excluded activities (routine upgrades, market surveys, general administrative work) do not qualify.
  • The VAT exemption requires the contract to genuinely fall within technology transfer/development; ancillary goods sales are not covered.

FIE action checklist

  1. Map R&D projects against the qualifying-activity definition and set up project-level cost tracking.
  2. Confirm sector eligibility if you are in IC or industrial-motherboard manufacturing — the 120% rate is material.
  3. Restructure licence and development contracts to separate VAT-exempt technical services from taxable goods or general services where possible.
  4. Time capitalisation decisions — the 200%/220% amortisation path versus immediate expensing changes the deduction timing profile.
  5. Retain documentation for both CIT and VAT positions; enforcement increasingly relies on post-filing review.

  • 技术转让;
  • 技术开发;

R&D super-deduction for foreign-invested firms |

Overview

China’s R&D expense super-deduction (研发费用加计扣除) is one of the most widely used tax incentives for foreign-invested enterprises (FIEs) with genuine innovation activity in China. In its current form, an enterprise that incurs eligible R&D expenses can deduct them in full and then deduct an additional super-deduction on top. Since 1 January 2023, the standard super-deduction rate is 100% (so a RMB 1 of qualifying expense yields RMB 2 of deduction), and it has been confirmed as a long-term institutional arrangement. For integrated-circuit (IC) and industrial-machine-tool enterprises, a higher 120% super-deduction applies for 2023–2027. This note explains how the super-deduction works, what qualifies as R&D, and what FIEs must do to claim it cleanly.

The incentive matters for FIEs because it directly reduces taxable income at the entity level and is available without a prior approval—eligibility is self-assessed and enjoyed at filing, with documentation retained for inspection. It is also neutral as between domestic and foreign capital: a WFOE, a joint venture, or a foreign-invested R&D centre all access the same rates, subject to the same activity and documentation tests.

The super-deduction in plain terms

The mechanism has two layers. First, the actual R&D expense is deducted as incurred (the “据实扣除” layer). Second, an additional super-deduction is allowed on top of that actual amount. For expenses not forming an intangible asset and charged to current profit or loss, the super-deduction is 100% of the actual amount (from 1 January 2023, under Ministry of Finance and SAT Announcement 2023 No. 7), giving a combined 200% deduction. For expenses that do form an intangible asset, the intangible is amortised at 200% of its cost.

For IC and industrial-machine-tool enterprises, the super-deduction is raised to 120% under Announcement 2023 No. 44 (Ministry of Finance, SAT, NDRC, and MIIT), effective 1 January 2023 to 31 December 2027: expenses not forming intangibles get a 120% super-deduction (220% combined), and intangibles are amortised at 220% of cost. These enterprises must fall within the defined “encouraged” IC or advanced industrial-machine-tool categories, with enterprise lists managed by the relevant ministries. The 100% rate is the general rule; the 120% is a sector-specific uplift for two strategically prioritised industries.

What counts as eligible R&D — and what does not

Eligible R&D follows the framework of Cai Shui [2015] No. 119: activities to develop fundamentally new technologies, products, or processes, or to make material improvements, through systematic and creative investigation. Qualifying expense categories include direct labour and material consumed in R&D, depreciation of R&D-use equipment and instruments, amortisation of software/patents/non-patented technology used in R&D, design, patent, and other knowledge-property costs, and the amortised portion of commissioned external R&D. An R&D project must be genuinely aimed at technological novelty and uncertainty, not routine work.

Explicitly excluded are activities such as: routine upgrading or direct application of existing technology; commercialisation or industrialisation of results already proven technically feasible; market research, efficiency surveys, and routine quality control, testing, and inspection; routine translation and compilation of papers or books; and software replication. A common FIE pitfall is treating ordinary product customisation, localisation, or process optimisation as R&D; only the portion that meets the novelty/uncertainty test and is properly documented qualifies.

Special rules for commissioned and overseas R&D

Commissioned (entrusted) R&D is deductible, but with a haircut. For R&D entrusted to a domestic enterprise or institution, the super-deduction is computed on 100% of the entrusted expense (i.e., the payer treats the amount paid as the base). For R&D entrusted to an overseas related or unrelated party, the deductible base is 80% of the actual amount paid, and the total of such overseas entrusted R&D that qualifies may not exceed two-thirds of the enterprise’s domestic eligible R&D expenses (under Cai Shui [2018] No. 64). This means an FIE whose group performs most R&D offshore must still maintain a meaningful domestic R&D footprint to maximise the China super-deduction.

The super-deduction is claimed against the FIE’s own taxable income; it is not a refundable credit. Losses arising from the deduction can be carried forward in the normal way (up to five years). Where an FIE also claims the Hainan 15% rate or high-tech 15% rate, the super-deduction reduces the base before the preferential rate is applied, so the two benefits stack rather than conflict.

Filing and documentation

The super-deduction is enjoyed on a “self-assess, enjoy-at-filing, retain-materials-for-inspection” basis—there is no prior administrative approval. Timing was also liberalised: besides the annual reconciliation, enterprises may now claim the super-deduction in the July and October prepayment (预缴) periods, not only in October as before, allowing earlier cash-flow benefit. The enterprise reports the super-deduction in the annual CIT return and the R&D schedules (forms A107010 and A107012).

The compliance discipline is in the documentation, which must be retained and available on request. A qualifying enterprise should maintain: (i) an R&D project document explaining objectives, technical novelty, and uncertainty; (ii) an R&D auxiliary ledger (辅助账) and supporting vouchers linking expenses to projects; (iii) personnel, time, and asset records supporting the allocations; and (iv) for commissioned R&D, the commission contract and the counterparty’s qualification evidence. Tax authorities conduct subsequent management and may challenge expenses that lack project-level substantiation, so contemporaneous, project-tagged records are the key protection.

Worked examples and practical notes

Quantifying the super-deduction: an FIE spends RMB 10m on eligible R&D in a year, all expensed (no intangible formed). At the 100% rate, it deducts the RMB 10m actually incurred plus a RMB 10m super-deduction, a RMB 20m total that cuts taxable income by RMB 20m and tax at 25% by RMB 5m. An IC enterprise at the 120% rate would deduct RMB 10m + RMB 12m = RMB 22m, saving RMB 5.5m.

Project-level discipline: the same FIE runs a “localisation” project that is really routine software translation. That spend must be carved out of the R&D pool, because only activities meeting the novelty/uncertainty test qualify. Mixing routine and genuine R&D in one ledger is the most common audit adjustment, and the burden of separating them falls on the enterprise.

Offshore R&D cap: if the FIE entrusts RMB 8m of R&D to its US parent but has only RMB 9m of domestic eligible R&D, the overseas base is 80% × RMB 8m = RMB 6.4m, but capped at two-thirds of domestic (RMB 6m). The deductible overseas super-deduction base is therefore RMB 6m, not RMB 6.4m—so maintaining domestic eligible R&D above roughly RMB 12m would fully absorb the RMB 8m offshore spend.

Compliance tip: because the super-deduction is enjoyed on a self-assessment basis with subsequent review, the discipline is the auxiliary ledger and project file. Enterprises that tag expenses to projects from the first month, and separate routine from genuine R&D, rarely face adjustments; those that lump everything into a year-end “R&D” total invite them.

Two cautions close the loop. First, the super-deduction and high-tech 15% status are different tests: high-tech looks at R&D intensity ratios, while the super-deduction looks at per-activity definitions; being a high-tech enterprise does not automatically satisfy the super-deduction, and weak auxiliary ledgers are the usual audit casualty. Second, the 80% and two-thirds caps on offshore R&D are easily missed by groups that centralise R&D offshore—concentrating R&D abroad can shrink the China-deductible base and undercut the very incentive meant to reward China R&D. Maintain a clear activity list and expense matrix, and align group-wide so transfer-pricing and super-deduction positions do not contradict.

In practice, the biggest unlocked value is discipline, not rate: a tidy auxiliary ledger and a clear activity list convert the 100%/120% super-deduction from a year-end scramble into a smooth, auditable saving.

What to do next

  • Confirm your activities meet the Cai Shui [2015] No. 119 R&D definition before labelling any spend as R&D; exclude routine customisation and QC.
  • Set up an R&D auxiliary ledger and tag expenses to specific projects from the start of the tax year.
  • If you are an IC or industrial-machine-tool enterprise, verify your category and enterprise-list status to access the 120% rate for 2023–2027.
  • For offshore R&D, keep the domestic eligible R&D above two-thirds of the overseas entrusted amount to maximise the deductible base.
  • Claim early—use the July/October prepayment periods—and keep a project file (objectives, ledger, contracts) ready for inspection.

Hainan FTP: incentives and who qualifies |

Overview

Beyond the 15% corporate income tax (CIT) rate discussed in the companion article, the Hainan Free Trade Port (FTP) deploys a broader incentive package that is central to its pitch to foreign investors: a parallel 15% individual income tax (IIT) relief for qualifying talents, duty-free import of production equipment, transport vehicles, yachts, and raw materials, and a cluster of supporting preferences. Collectively marketed as the “double 15%” (双15%) plus “zero-tariff” (零关税) package, these measures are designed to lower both the corporate cost base and the personal tax burden of the people who run and staff an FTP operation. This article maps the package, who actually qualifies, and how the preferences fit together.

Like the CIT preference, the headline incentives are time-bound. The individual tax relief, the duty-free import lists, and the ODI-income exemption are presently structured to run through 31 December 2027; the FTP’s longer-term “low-rate, simplified-system” design—including a proposed three-bracket (3%/10%/15%) IIT regime from 2028—is still being shaped. Investors should therefore treat the current package as a defined window, and design structures that remain sensible if terms evolve.

The “double 15%” package at a glance

The “double 15%” refers to two distinct 15% reliefs. On the corporate side, encouraged-industry enterprises registered and substantively operating in the FTP pay CIT at 15% rather than 25% (see the companion article for the mechanics). On the personal side, the IIT relief targets the people a foreign business needs to attract and retain. Unlike the CIT relief, the IIT relief is not industry-restricted—qualified high-end and urgently-needed talents in any sector can benefit, which makes it relevant to headquarters, trading, services, and manufacturing operations alike.

The two reliefs are complementary: a foreign group can simultaneously lower its entity-level tax (CIT) and the take-home pay friction for expatriate and local senior staff (IIT). For talent-heavy or knowledge-intensive investors, the combined effect is often more material than either relief alone, because the IIT saving addresses the real cost of deploying people to Hainan.

Individual income tax relief for talents

For high-end and urgently-needed talents working in the FTP, the portion of individual income tax (IIT) actual tax burden exceeding 15% is exempted. The policy runs through 31 December 2027 and applies to comprehensive income and business-operation income sourced within the FTP. To qualify, a talent must generally meet two conditions: first, reside in the FTP for at least 183 cumulative days within a tax year (reasonable off-island business travel, leave, and training can count toward the cumulative total, but actual days physically present must not be fewer than 90); second, be recognised as a talent by a Hainan authority with talent-approval power, or earn more than RMB 300,000 within the FTP in the tax year. Certain sector-specific personnel (e.g., aerospace, shipping, offshore oil and gas exploration) who cannot meet the 183-day rule may still qualify if they meet the income condition and related social-insurance and employment-contract requirements.

The relief is valuable because China’s comprehensive IIT is progressive up to 45% and business-operation IIT up to 35%; the 15% effective cap materially narrows that gap for senior people. From 2028, under the FTP’s longer-term design, a three-bracket (3%/10%/15%) progressive IIT is contemplated for individuals meeting the residence condition, which would lock in a structurally lower personal tax environment.

Duty-free imports and the “zero-tariff” lists

The FTP’s “zero-tariff” (零关税) regime removes import duties and the import-stage value-added tax and consumption tax on specified imported goods used in the port. Three enterprise-facing lists are central: (i) self-use production equipment imported by enterprises is exempt from import duty, import VAT, and consumption tax; (ii) transport vehicles and yachts used for business operations are exempt; and (iii) raw and auxiliary materials used in production are exempt. In addition, island residents’ imported consumer goods are exempt under a positive list, and the离岛 (off-island) duty-free shopping allowance was raised to RMB 100,000 per person per year with an expanded product range.

Two mechanics extend the benefit. First, the “processing-value-added” rule: goods produced by encouraged-industry enterprises in the FTP that contain no imported inputs, or contain imported inputs processed in the FTP with value added of more than 30%, enter the Chinese mainland (across the “second line”) exempt from import duty (import VAT and consumption tax are still levied). Second, the zero-tariff scope is expected to widen over time as the “import-taxed goods catalogue” is adjusted. The practical saving is significant—industry estimates put the combined duty+VAT relief at roughly 20% of import cost for equipment, more where consumption tax also applies.

Who qualifies, and the post-2027 trajectory

Eligibility for the corporate preferences (15% CIT and zero-tariff) turns on Hainan registration plus substantive operation; the IIT relief turns on the talent’s residence and recognition/income conditions. The preferences are intentionally broad in sector coverage—the encouraged catalogue spans more than a thousand entries—but narrow in conduct: a shell without real operations qualifies for none of them, and the zero-tariff lists apply only to the specified goods used for the specified purposes.

Two trajectory points matter for planning. First, the current package is a defined window to 31 December 2027; the CIT and IIT reliefs are confirmed to continue to that date, and the post-2027 FTP tax system is being built toward a broadly-applied 15% CIT (for substantively-operating enterprises outside a negative list) and a three-bracket IIT. Second, the FTP’s “customs closure” (封关) changes how goods move between the island and the mainland (the “first line”/”second line” model), which affects supply-chain design for any enterprise relying on imported equipment or processing-value-added exports to the mainland. Foreign investors should model both the 2020–2027 window and the 2028+ regime before committing capital.

Worked examples and practical notes

Talent IIT in practice: a senior expatriate earning RMB 2m a year in comprehensive income would, under the standard progressive rates, face an effective rate well above 15%; under the FTP relief, only the portion of the effective burden above 15% is exempted, so take-home pay rises materially. The individual must still log 183 Hainan residence days (with a 90-day actual-minimum floor) and either hold a Hainan talent recognition or earn more than RMB 300,000 in Hainan. A group should track these conditions per person.

Zero-tariff in practice: a Hainan manufacturer imports a RMB 10m production line. Under the zero-tariff list, import duty (say 5–10%) and the 13% import VAT are waived, saving roughly RMB 1.8–2.3m at the border—capital that stays in the business. If it then processes imported inputs into finished goods with more than 30% value added and sells them into the mainland across the “second line,” import duty on the goods is also exempt (import VAT and consumption tax still apply). The supply-chain design determines the saving.

Combining the package: the same manufacturer could use the 15% CIT (if encouraged and substantive), zero-tariff imports, and the 15% IIT for its relocated specialists—three reliefs stacking. But each has its own conduct test; the group must operate genuinely in Hainan rather than merely route invoices through a shell.

Looking beyond 2027: the contemplated three-bracket IIT (3%/10%/15%) would lock in a structurally lower personal tax for residents meeting the 183-day rule, and the CIT is expected to broaden toward 15% for substantively-operating enterprises outside a negative list. Investors should therefore view the current window not as a one-off but as the first phase of a durable low-tax regime worth planning around.

A further point: the double 15% is self-assessed, not auto-granted. Talents must first obtain Hainan recognition or meet the income test before the employer can apply the relief at withholding; if residence days or status change mid-year, the relief can lapse for that individual. HR and tax should therefore maintain a live register of talent names, residence days, and income composition. Separately, the zero-tariff lists are dynamic—verify each item against the latest customs list and, for major equipment, seek an advance ruling before import—so the saving is locked in at the purchasing decision rather than lost at the border.

What to do next

  • Decide early whether your China footprint should anchor in Hainan, weighing the 15% CIT, talent IIT relief, and zero-tariff imports against your sector and supply chain.
  • For talent planning, track each qualifying individual’s Hainan residence days and recognition/income status so the IIT relief can be claimed cleanly.
  • For imports, map which equipment, vehicles, yachts, and raw materials fall within the zero-tariff lists and structure procurement to use them.
  • Consider the processing-value-added (30%) route if you intend to sell into the mainland, and model duty savings against the “second line” rules.
  • Plan on the basis of the 2027 sunset and the 2028+ low-rate design; build substance in Hainan so you remain eligible under either regime.

Hainan FTP preferential CIT: practice notes

  • Hainan FTP encouraged-industry enterprises registered and substantively operating in the port pay CIT at 15% instead of 25%, but only through 31 December 2027.
  • “Substantive operation” requires the real management institution in Hainan with genuine local staff, assets, contracts, and decision-making—not a registered shell.
  • The 15% rate applies only when main-business revenue from the encouraged catalogues is at least 60% of total revenue; falling below forfeits the preference for that year.
  • Eligibility is judged against three catalogues (structure-adjustment, foreign-investment-encouraged, Hainan-added), which are revised over time and should be re-tested annually.
  • The preference is claimed on a self-assessment basis (“enjoy-at-filing, retain materials”) with no prior approval; documentation discipline is the key compliance lever.
  • Companion preferences include EIT exemption on new overseas direct investment income and full/expedited deductions for assets under RMB 5 million per unit.
  • Once conditions are met, the 15% rate applies to the qualifying enterprise’s entire taxable income, not merely the encouraged-business slice.
  • For groups, the 15% rate applies to Hainan head-office/branch income; an out-of-Hainan head office limits it to qualifying Hainan branches only.

Hainan FTP preferential CIT: practice notes |

Overview

The Hainan Free Trade Port (FTP) offers one of the most consequential tax incentives available to foreign investors entering China: an enterprise income tax (EIT) rate of 15% for encouraged-industry enterprises that are registered in the port and meet a “substantive operation” test. The headline rate—well below the national 25%—is attractive, but the practical value depends entirely on satisfying three cumulative conditions and being able to evidence them in a subsequent tax audit. This note explains the mechanics that practitioners actually deal with: the legal basis, the substantive-operation test, the 60% main-business-revenue rule, and the filing process.

The 15% preferential rate is not a永久 (permanent) feature for all Hainan entities; it is a time-limited policy. The original framework was set by the Ministry of Finance and State Taxation Administration notice Cai Shui [2020] No. 31, and its validity was extended by Cai Shui [2025] No. 3. As currently structured, the preferences run through 31 December 2027, after which the FTP’s longer-term “low-rate, simplified-system” (低税率、简税制) design is expected to take shape—so investors should plan on the basis of the stated sunset and watch for the post-2027 architecture.

The 15% rate and its legal basis

For the 2020–2027 window, a Hainan-registered encouraged-industry enterprise that operates substantively in the port is taxed at 15% on the relevant income, instead of the standard 25%. The policy is found in Cai Shui [2020] No. 31 and extended by Cai Shui [2025] No. 3. Two companion preferences sit alongside it: (i) exemption of EIT on new overseas direct investment (ODI) income earned by tourism, modern-services, and high-tech enterprises established in the port; and (ii) an option for enterprises in the port to deduct in full (in one year) newly acquired fixed assets or intangibles not exceeding RMB 5 million per unit, or to use accelerated depreciation/amortisation above that threshold.

The scope of “encouraged industry” is defined by three catalogues, applied together: the Catalogue for Industrial Structure Adjustment (产业结构调整指导目录), the Catalogue of Industries Encouraging Foreign Investment (鼓励外商投资产业目录), and the Hainan FTP Added Encouraged Industries Catalogue (海南自由贸易港新增鼓励类产业目录). Where any of these catalogues is revised during the policy period, the newer version applies from its effective date. The Hainan encouraged catalogue is notably long—well over a thousand entries—covering strategic emerging sectors such as biomedicine, offshore wind, and new-energy vehicles, as well as FTP-priority areas like high-standard farmland, commercial space launch, and international education.

The “substantive operation” test

“Substantive operation” (实质性运营) is the gateway condition and the one most often challenged in audit. In the policy’s words, it means the enterprise’s actual management institution is located in the Hainan FTP and exercises substantive and overall management and control over the enterprise’s production, operations, personnel, finance, and property. An entity that is merely a registered shell—no real staff, no real assets, no real decision-making in Hainan—does not qualify, regardless of where it is incorporated.

In practice, the tax authority verifies substance through a cluster of factual indicators. It examines where payroll is paid and where key personnel are based; where assets are owned and used; where contracts are executed and performed; and where core decisions on finance and operations are actually made. A common audit flag is a company whose nominal registered address is in Hainan but whose technical team, project delivery, and management are all outside the port. The practical takeaway for foreign investors is that substance must be real and documentable: genuine local staff, local premises, local bank accounts and books, and decision-making that genuinely occurs in Hainan.

The 60% main-business-revenue rule

Even with Hainan substance, the 15% rate applies only to the extent the enterprise’s main business falls within the encouraged catalogues and that main-business revenue is at least 60% of total revenue. The “total revenue” base is broad—it captures sales of goods, provision of services, property transfers, dividend/interest/royalty income, and other items. The 60% figure is a hard threshold: if the encouraged-main-business share falls below it in a given year, the 15% preference is generally unavailable for that year.

This rule matters most for diversified or holding-style entities. A foreign group that sets up a Hainan holding or trading company but earns most of its revenue from non-encouraged activities will not qualify. The catalogue-judgment is also dynamic: a 2025 revision of the Hainan encouraged catalogue expanded and updated entries (for example, widening the yacht industry’s coverage and adding metaverse R&D, international air-freight services, and drug non-clinical safety evaluation), which can change whether a given business line counts as “encouraged.” Enterprises should re-test their classification against the current catalogue each year.

How to claim: self-assessment and filing

The preference is enjoyed on a “self-assessment, enjoy-at-filing, retain-materials-for-inspection” basis There is generally no prior administrative approval; the enterprise determines its own eligibility, applies the 15% rate when computing and paying its annual CIT, and keeps the supporting documentation available for subsequent tax administration. The relevant income and preference are reflected in the annual CIT return and the preference schedule.

A mechanical point affects groups: if the head office is in Hainan, the 15% rate applies to the income of its Hainan head office and Hainan branches; if the head office is outside Hainan, the 15% rate applies only to the income of its qualifying Hainan branch(es). The specific collection and administration rules follow SAT guidance. Because the benefit is claimed upfront and reviewed later, the discipline is in documentation—not in obtaining a permit—so enterprises should maintain a contemporaneous file: the encouraged-catalogue mapping, the substance evidence (payroll, assets, contracts, board/management decisions), and the revenue-split computation supporting the 60% test.

Worked examples and practical notes

Example of the 60% test: a Hainan company earns RMB 50m total revenue—RMB 32m from an encouraged main business such as biomedicine manufacturing, and RMB 18m from a non-encouraged trading activity. Its main-business share is 32/50 = 64%, exceeding 60%, so the 15% rate applies. If the trading share grew so that the main-business share fell to 58%, the preference would be lost for that year and the whole taxable income would be taxed at 25%.

Example of a substance failure: a foreign group incorporates in Hainan but keeps its R&D, procurement, and management in its home country, leaving only a registered address and a local agent. On audit, the tax authority finds no local payroll, no local decision-making, and contracts executed offshore. The 15% claim is denied and back-tax is assessed at 25%, with late-payment interest. The lesson is that substance is evidenced, not merely declared.

Interaction with the ODI exemption: a Hainan tourism enterprise that uses retained earnings to set up an overseas subsidiary and repatriates the qualifying dividend or operating profit may enjoy both the 15% rate on Hainan profits and the exemption on the new ODI income—provided the investee jurisdiction’s statutory CIT is at least 5% and the ownership and holding-period conditions are met. These preferences are cumulative, not mutually exclusive.

Documentation discipline: because the preference is claimed upfront and reviewed later, build the support file from day one—the encouraged-catalogue mapping, the substance evidence (payroll, assets, contracts, decisions), and the revenue-split computation—so that when the audit arrives years later, the evidence is contemporaneous rather than reconstructed under pressure.

One more nuance: once conditions are met, the 15% rate applies to the qualifying enterprise’s entire taxable income, not merely the encouraged-business slice. The 60% test is the gate, and clearing it benefits the whole China-taxable base. That is why getting the revenue classification right—separating encouraged from non-encouraged lines in the chart of accounts and monitoring the share through the year—is the single highest-leverage compliance step, and the one most often done too late.

What to do next

  • Decide the entry form deliberately: a Hainan-incorporated entity (or a genuine Hainan branch of a foreign/JV group) with real local operations, not a pass-through shell.
  • Map your actual business lines against the three encouraged catalogues (national structure-adjustment, foreign-investment-encouraged, and Hainan-added) and re-test annually as catalogues are revised.
  • Build and retain substance evidence from day one: local staff and payroll, premises, bank accounts, books, and decision-making records in Hainan.
  • Track the main-business revenue share each year and confirm it stays at or above 60% of total revenue before claiming the 15% rate.
  • Treat the filing as self-assessed: keep a contemporaneous preference file and monitor the policy sunset (currently 31 December 2027) and the post-2027 “low-rate” design.

Annual CIT Settlement (汇算清缴)

  • The annual CIT settlement (汇算清缴) deadline is 31 May of the year following the tax year (e.g. the 2025 tax year by 31 May 2026) — statutory, not auto-extending, and you must file even with zero profit.
  • Reconcile prepaid tax to the final liability on the tax-adjusted base; an overpayment is NOT auto-refunded — an explicit refund application is required, and recent rules no longer allow offset against next year’s prepayment.
  • Key deduction caps: entertainment expenses deductible at the lesser of 60% of the amount and 0.5% of sales; advertising/promotion up to 15% of sales (30% for some sectors); charitable donations capped at 12% of profit.
  • The R&D super-deduction allows an extra 100% of qualified R&D spend, and losses carry forward five years (ten years for high-tech enterprises) to offset future taxable profit.
  • Related-party transactions must be disclosed via the affiliated report (关联申报) by 31 May across five types including non-cash/deemed transactions — any related-party deal triggers the filing even below documentation thresholds.
  • Contemporaneous-documentation thresholds: a Master File if group cross-border/total related-party deals exceed RMB 1 billion; a Local File if tangible transfers > RMB 200m, intangible > RMB 100m, or other related-party > RMB 40m (due 30 June next year).
  • Keep the financial statements, annual CIT return and affiliated report telling the same story — mismatches trigger data-quality queries that stall the settlement and any refund.

Overview

China’s corporate income tax (CIT, 企业所得税) is paid in monthly or quarterly instalments during the year, then trued-up once a year in the annual settlement (汇算清缴). For a WFOE this is the most important recurring compliance event: it reconciles the prepaid tax with the actual liability, finalises deductions, and — for any company with related parties — discloses those transactions and may require contemporaneous documentation. The statutory deadline is 31 May of the year following the tax year. This note explains the reconciliation, the related-party disclosure, the deadline and document set, and the practical traps.

The reconciliation mechanic

Throughout the year the company prepays CIT based on actual profit After the year-end, it files the annual CIT return and computes the final liability on the tax-adjusted basis: accounting profit is adjusted for non-deductible items, tax-exempt income, additional deductions (e.g. R&D super-deduction), and loss carry-forward. The result is compared with total prepayments: if prepaid exceeds the final tax, the company applies for a refund (no longer offset against next year’s tax, per recent rules); if final tax exceeds prepaid, it pays the balance by the deadline. The annual return must be filed even if the company made no profit, and the financial statements must be consistent with the tax filing.

Several itemised deductions are subject to statutory caps that repeatedly surprise first-time filers. Entertainment expenses (业务招待费) are deductible only to the lesser of 60% of the amount incurred and 0.5% of the year’s sales/revenue; advertising and promotion expenses (广告费和业务宣传费) are generally deductible up to 15% of sales (30% for cosmetics, pharmaceuticals, beverages, and certain other sectors), with the excess carried forward; charitable donations made through qualified channels are capped at 12% of the accounting profit. Conversely, the R&D super-deduction lets an eligible enterprise deduct an additional 100% of qualified R&D spend (and, in designated science-and-technology zones, more), while losses may be carried forward for five years — or ten years for high-tech enterprises — to offset future taxable profit. Building these caps and super-deductions into the reconciliation schedule early prevents the year-end scramble and avoids both over-payment and the late discovery of non-deductible items.

Related-party transaction disclosure (关联申报)

A resident enterprise under audit-collection (查账征收) that had related-party transactions during the year must, when filing the annual CIT return, also submit the Annual Affiliated Transactions Report (《中华人民共和国企业年度关联业务往来报告表(2016年版)》). The disclosure covers the five transaction types: tangible-asset transfers, financial-asset transfers, intangible-asset transfers, financing (including intra-group loans and guarantee fees), and service transactions. The threshold logic: a company with related-party dealings must file; a company with no related-party dealings and not required to file a Country-by-Country Report generally need not. The affiliated-report deadline aligns with the CIT settlement — 31 May.

The affiliated report is frequently under-filed because companies assume “no money crossed the border, so no transaction occurred.” The five categories capture non-cash and deemed transactions too: a cost-sharing arrangement, a royalty charged to the China entity by the parent, a guarantee fee, or even the China entity providing staff or services to a related party at no charge all count. The report also requires disclosure of the related parties, the pricing method, and the comparability-analysis basis — not merely the transaction amounts. Getting the legal-entity map and the intercompany-agreement inventory right before 31 May is therefore part of the compliance work, not an afterthought, and it is the foundation on which any contemporaneous documentation is built.

Contemporaneous documentation (同期资料)

Where related-party transaction amounts exceed statutory thresholds, the company must prepare contemporaneous documentation: a Master File (主体文档) for groups with cross-border related transactions or total related-party transactions over RMB 1 billion; a Local File (本地文档) when annual related-party amounts exceed set levels (e.g. tangible transfers over RMB 200 million, intangible transfers over RMB 100 million, or other related-party amounts over RMB 40 million); and a Special File for cost-sharing or thin-capitalisation cases. The Master File is due 12 months after the ultimate parent’s year-end; Local and Special Files by 30 June of the following year. Failure to maintain documentation exposes the company to transfer-pricing adjustments.

Threshold counting is where most groups go wrong. The Local File thresholds are not a single number but a per-category test: tangible-asset transfers over RMB 200 million, intangible-asset transfers over RMB 100 million, and other related-party transactions (including services and financing) over RMB 40 million each open a documentation obligation. A company can sit below every individual line and still need a Local File if the relevant category crosses its own threshold — and the test is applied per category, per year. Equally, a Master File is required where the group’s cross-border related transactions or total related-party transactions exceed RMB 1 billion, regardless of the China entity’s own size. Because the thresholds are assessed on the group’s consolidated related-party amounts, the China finance team must obtain the group intercompany schedule early rather than discovering the obligation in May.

Deadline and document set

The annual CIT settlement and the affiliated transaction report are both due by 31 May following the tax year (e.g. the 2025 tax year is settled by 31 May 2026). Filings are made through the provincial electronic tax bureau. The company should assemble: the annual CIT return and schedules, the financial statements (audit may be expected for certain FIEs and is good practice generally), the affiliated transactions report where applicable, the contemporaneous files where thresholds are met, and supporting vouchers for key adjustments (R&D, related-party charges, loss carry-forward). Corrections made within the settlement period that increase tax do not attract late-payment penalties; corrections after the period that require additional tax do.

A frequently overlooked practical point is the consistency chain across three documents: the audited (or management) financial statements, the annual CIT return, and the affiliated-transactions report must tell the same story. Tax authorities routinely cross-check the revenue, related-party balances, and expense lines across these filings, and any mismatch triggers a data-quality query that can stall the settlement and any refund. Companies should lock the year-end figures first, then populate the electronic forms from the same source data rather than re-keying from memory. Where the entity is part of a multinational group, the Master File due date (12 months after the ultimate parent’s year-end) often falls after the China settlement, so the China team should request the group’s transfer-pricing documentation early and confirm the local-file thresholds before 31 May.

Practical traps for a WFOE

  • Treating the prepayment as the final obligation and skipping the settlement — late filing draws penalties.
  • Related-party service fees (head-office allocations, royalties) booked without a benefit narrative or benchmarking — prime transfer-pricing risk.
  • Inconsistent financial statements vs. tax return figures, which trigger queries.
  • Missing the affiliated-report filing when related-party transactions occurred, even if below documentation thresholds.
  • Assuming a refund is automatic — it requires an explicit application and may be netted only as the rules allow.
  • Foreign-currency balances and the year-end CIT computation: translate at the appropriate rates and keep the FX trail clean.

Common pitfalls

  • Treating 31 May as soft or self-extending. The deadline is statutory. An extension requires a filed application before the deadline; filing late — even by days — exposes the company to late-filing penalties and, on any additional tax, late-payment interest.
  • Assuming the quarterly prepayment is the year-end obligation. The advance instalments are only a provisional payment. A separate annual return must be filed every year even with zero profit, or the company is treated as non-compliant.
  • Booking intra-group service or royalty charges without a benefit test. Head-office allocations and IP fees are the top transfer-pricing risk. Without a documented benefit narrative and benchmarking, the tax authority can deny the deduction and re-price the transaction.
  • Expecting the refund to arrive automatically. A CIT overpayment is not auto-refunded; the company must file an explicit refund application, and recent rules no longer allow automatic offset against next year’s prepayment.
  • Conflating accounting profit with the tax-adjusted base. Failing to track non-deductible items, statutory deduction caps, super-deductions, and loss carry-forward at the ledger level produces an under- or over-stated settlement and downstream queries.
  • Assuming no related-party transaction means no transfer-pricing exposure. Even where documentation thresholds are not met, any related-party transaction still triggers the affiliated-report filing; missing that filing is a standalone breach, independent of whether contemporaneous files are required.

What to do next

  • Close the books early and reconcile accounting profit to the tax-adjusted base before 31 May.
  • Screen every intercompany transaction for the affiliated-transaction report and the documentation thresholds.
  • Prepare the Master/Local/Special files where thresholds are met, with a benefit narrative and benchmarking.
  • File the annual CIT return and the affiliated report together through the electronic tax bureau by the deadline.
  • Apply for any refund explicitly and keep the financial statements consistent with the filing.

Corporate income tax at a glance |

Overview

China’s enterprise income tax (EIT, 企业所得税) is the central direct tax on the profits of enterprises operating in the country. It is governed by the Enterprise Income Tax Law of the People’s Republic of China (adopted by the National People’s Congress on 16 March 2007 and effective from 1 January 2008) and the implementing regulations issued by the State Council. The law replaced the earlier dual regime that separately taxed domestic enterprises and foreign-invested enterprises, unifying the statutory rate at 25% and establishing a single, residence-and-source-based framework. For a foreign investor, the most important early questions are not the headline rate but three structural distinctions: whether the entity is a resident or non-resident enterprise, which reduced rate (if any) applies, and how passive income flowing out of China is taxed at source.

Under this framework, China operates both a worldwide-taxation model for resident enterprises and a source-based, withholding model for certain non-resident income. The system is also heavily shaped by tax treaties: China has signed comprehensive double-taxation agreements (and arrangements with Hong Kong and Macau) that routinely reduce the statutory 10% withholding rate on dividends, interest and royalties. Understanding these layers is essential before structuring a holding company, choosing a market-entry vehicle, or repatriating profits.

The standard 25% rate and the taxable base

The default EIT rate is 25% (Article 4 of the Law). Taxable income is computed as the annual gross revenue minus non-taxable income, tax-exempt income, allowable deductions, and losses carried forward from prior years. Deductions follow the general principle that expenses must be “reasonable” and “directly related” to earning income; the law expressly denies deductions for items such as dividends paid to investors, EIT itself, late-payment penalties, and sponsorships.

A few base mechanics matter for foreign-invested enterprises (FIEs). First, losses may be carried forward for up to five years. Second, a foreign tax credit is available: an enterprise that pays foreign EIT on overseas income may credit it against its Chinese liability, subject to a limitation calculated per income category. Third, annual CIT returns are filed within five months after the end of the tax year (the calendar year), and provisional tax is paid monthly or quarterly, with returns due within 15 days after each period. Fourth, related-party transactions must be disclosed through the annual associated-party transaction reporting form, and transfer pricing must follow the arm’s-length principle (see the dedicated article on transfer pricing for FIEs).

Reduced rates: 15% and 20%

The law and subsequent regulations provide meaningful reduced rates. A “high-and-new-technology enterprise” (高新技术企业) recognised under the national programme is taxed at 15% rather than 25%. Encouraged-industry enterprises registered in the Hainan Free Trade Port that meet the substantive-operation and main-business tests also enjoy 15% (see the dedicated Hainan articles). A “small low-profit enterprise” (小型微利企业) is subject to a statutory 20% rate, and in practice the effective burden is far lower because only a portion of taxable income is included—broadly, for taxable income up to RMB 3 million, 25% of the income is included in the taxable base and taxed at 20%, producing an effective 5% rate; the precise thresholds and inclusion ratios have been adjusted repeatedly and should be confirmed against the current year’s rules. Regional and sectoral incentives (western development, key infrastructure, environmental protection, etc.) can also lower the effective rate, and treaty or domestic exemptions may apply to specific income such as qualified dividend income between resident enterprises.

Because the reduced rates are conditional, the planning question is rarely “what is the rate?” but “do we satisfy the conditions, and can we evidence it?” High-tech status requires qualification and periodic re-assessment; the Hainan 15% rate requires Hainan registration, substantive operation, and main-business revenue of at least 60% of total revenue; small low-profit status depends on the employee, asset, and profit thresholds then in force. Each must be documented in the tax filing.

Resident vs non-resident enterprises

The Law divides taxpayers into resident and non-resident enterprises. A resident enterprise is one established under Chinese law, or established under foreign law but whose “place of effective management” is in China—broadly, the institution that exercises substantial and overall management and control over the enterprise’s production, operations, personnel, finance, and property. Resident enterprises are taxed on worldwide income. A non-resident enterprise is one established under foreign law without a Chinese place of effective management; it is taxed on China-source income only, and the exact scope depends on whether it has an “establishment or place” (roughly, a permanent establishment) in China.

For a non-resident with an establishment in China, EIT at 25% applies to China-source income attributable to that establishment plus foreign income effectively connected to it, with self-filing and normal provisional/annual compliance. For a non-resident without a Chinese establishment, or with an establishment but on income not effectively connected to it, only China-source income is taxed, and that tax is collected by withholding at source (the “withholding EIT” described next). The residence distinction therefore drives both the rate and the entire compliance model.

Withholding tax on passive income

Where a non-resident has no Chinese establishment (or the income is not effectively connected to one), dividends, interest, royalties, rents, and similar passive items are subject to withholding EIT. The statutory rate is 20%, but the implementing regulations reduce it to 10% (Article 27 and implementing regulations Article 91), applied to the gross amount (for dividends, interest, rents, and royalties) or to the net amount (for property transfers). The payer is the withholding agent and must deduct the tax when making each payment. The 10% is a domestic-law default; tax treaties frequently lower it—commonly 5% or 7% on dividends (depending on ownership), 10% on interest, and 10% (or lower for certain equipment/industrial royalties) on royalties. A non-resident claims treaty benefits by self-assessing and filing, having moved from prior approval to a record-filing model.

Two additional mechanisms are relevant to foreign investors. First, the profit-reinvestment deferral: under domestic policy, foreign investors that directly reinvest distributed profits into qualifying domestic projects may defer the withholding EIT otherwise due on the distribution (subject to conditions and recapture if the reinvestment is later wound down). Second, the controlled-foreign-company rule can pull passive income of a low-taxed foreign subsidiary into the resident parent’s income where there is no reasonable business need for the deferral. Both illustrate that outbound profit flows are actively monitored.

Worked examples and practical notes

Illustrating the resident/non-resident split: a Singapore holding company that merely owns shares in a China WFOE but makes no management decisions in China is a non-resident; only its China-source income (for example, dividends from the WFOE) is taxed in China, by withholding. By contrast, if the group’s regional management function—board meetings, treasury, and key hiring decisions—is stationed in the China WFOE, that entity may be deemed a resident subject to worldwide taxation, a very different exposure.

On withholding, consider a China WFOE paying a 5% royalty to its US parent for a trademark licence. The gross royalty is subject to 10% withholding EIT unless the China–US treaty lowers it (the treaty generally caps royalty withholding at 10%, though certain equipment or industrial royalties may be lower; the exact limitation depends on the treaty article and the beneficial-owner test). The WFOE must withhold and remit when it pays, and the payment may also trigger a 6% VAT withholding where the service is consumed in China. A foreign investor modelling repatriation must therefore net both taxes.

Finally, note how the layers interact: a Hainan-substantive high-tech manufacturer could combine the 15% CIT rate with the R&D super-deduction and, on outbound dividends, the treaty-reduced withholding—three layers that, taken together, can materially lower the effective tax cost of a China operation compared with a plain 25% baseline.

The 25% baseline, the residence test, and the 10% withholding are the three constants every foreign-investor model should start from; the reduced rates and exemptions are then layered on only where the conditions are clearly met.

What to do next

  • Confirm the entity’s residence status (incorporation place vs. place of effective management) before finalising the holding and entry structure.
  • Map every outbound payment (dividends, interest, royalties, service fees) to its correct withholding treatment and check the applicable tax treaty rate.
  • If targeting a reduced rate, verify the qualifying conditions early (high-tech recognition, Hainan registration + substantive operation + 60% main-business revenue, or small low-profit thresholds).
  • Build the compliance calendar: quarterly provisional returns within 15 days, annual return within five months, and the associated-party transaction reporting form.
  • Engage a qualified tax adviser to model worldwide vs. source taxation, the foreign tax credit, and transfer-pricing exposure before repatriating profits.

VAT reform: what foreign firms should note |

Overview

China’s value-added tax (VAT)—the country’s largest tax by revenue—moved from provisional regulation to statutory law on 1 January 2026, when the VAT Law (Order of the President No. 41) and its implementing regulations (State Council Order No. 826) took effect, replacing the 1993 VAT Provisional Regulations. The reform is not a rate overhaul: the headline rates (13%/9%/6%) and the 3% levy rate for small-scale taxpayers are carried over and, for the first time, fixed in law. What changed is structural—the legalisation of retained tax rebates, an expanded input-credit chain, clarified territorial scope, and a more certain, codified framework. For foreign-invested enterprises (FIEs), these changes affect cash flow, input deductibility, and compliance design.

This note focuses on the elements that most directly touch FIEs: the new statutory right to a retained-tax refund, the relaxation of input-credit restrictions on purchased catering/daily/entertainment services and on mixed-use long-term assets, and the practical steps foreign operators should take now that VAT is law.

From regulation to law: the 2026 baseline

The VAT Law was adopted on 25 December 2024 and came into force on 1 January 2026, with the implementing regulations effective the same day. The law codifies the core mechanics that had previously lived in regulations and circulars: the general credit method (output tax minus input tax), the simplified method for small-scale taxpayers, the scope of “taxable transactions” (sales of goods, services, intangibles, immovables, and imports), and the exemption/zero-rate framework. By elevating VAT to statutory status, the reform reduces reliance on transient circulars and gives taxpayers a more stable, citable legal basis.

Importantly for FIEs, the rates are unchanged and the small-scale 3% levy rate is now fixed in law (so the relief described in the companion small-scale-taxpayer article rests on a statutory footing). The law also expressly provides that VAT is a price-excluded tax (价外税) and that the tax amount should be stated separately on transaction documents—reinforcing the invoice-centric compliance model that foreign groups must respect.

Retained tax rebate becomes statutory

The single biggest cash-flow change is the legalisation of retained tax rebates Under the prior regime, when input tax exceeded output tax in a period, the excess was carried forward; refunds existed but were delivered through temporary, policy-driven programmes. The VAT Law now states that where current input tax exceeds current output tax, the taxpayer may choose, pursuant to State Council rules, either to carry the excess forward or to apply for a refund. This makes the refund a statutory, recurring right rather than a discretionary temporary measure.

For FIEs—especially capital-intensive manufacturers, heavy-asset operators, and firms in ramp-up phases—this is material. Large upfront VAT on imported equipment, construction, and raw materials can now be recovered as cash rather than sitting as a frozen credit, easing working-capital pressure during expansion. The practical caveat is that refunds remain subject to eligibility and verification; an FIE should model its input/output profile and register for the refund pathway where it qualifies.

Input-credit expansion: services and mixed-use assets

The reform also widens the input-credit chain in two ways that help service- and asset-heavy FIEs. First, on purchased services: previously, input tax on purchased catering services, resident daily-life services, and entertainment services was wholly non-deductible. Under the new rules, only the input tax on such services that are “purchased and directly used for consumption” is non-deductible. If a travel agency, event organiser, or integrated business buys catering as part of its taxable supply (not for its own consumption), the related input tax is now deductible. This is a clear benefit to tourism, hospitality, business-services, and integrated-operations FIEs.

Second, on mixed-use long-term assets: where a single long-term asset (fixed asset, intangible, or immovable) is used both for deductible and non-deductible purposes, the new rules distinguish by original value. Assets with an original value not exceeding RMB 5 million may be credited in full upfront; assets above RMB 5 million are credited upfront but then adjusted year by year during the mixed-use period for the non-deductible portion. This balances investment incentive with neutrality and is relevant to FIEs making large capital outlays.

Territorial scope, zero-rating, and the credit chain

The law refines when a transaction is “within China” for VAT purposes—notably, services and intangibles are taxable in China if consumed in China or supplied by a China party. This clarity helps FIEs structure cross-border service, licensing, and royalty arrangements and determine where VAT attaches. Export goods and specified cross-border services/intangibles are zero-rated, supporting FIEs engaged in export and offshore service delivery (with export rebates governed by State Council rules).

The broader theme is a more complete and certain credit chain, which the authorities explicitly link to building a unified domestic market and supporting factor mobility. For FIEs, a cleaner chain means fewer irrecoverable input costs buried in overheads, and more predictable tax treatment of intercompany and cross-border flows—provided the entity maintains proper VAT fapiao (发票) discipline.

Worked examples and practical notes

Retained refund in practice: a new EV-components FIE imports RMB 80m of equipment and builds a RMB 50m plant in year one, generating input VAT far exceeding its (low, ramp-up) output VAT. Under the old temporary programme the refund was uncertain; under the VAT Law it is a statutory right—the FIE can apply to recover the trapped credit as cash, easing ramp-up working capital.

Catering input credit: a Hainan tourism FIE buys RMB 1m of catering from local restaurants to provision its packaged tours—a taxable supply, not its own consumption. Previously 100% non-deductible, the input VAT is now deductible, lowering the cost of the tour product. A manufacturer’s canteen meals for staff, by contrast, remain non-deductible as consumption.

Mixed-use asset: the same FIE buys a RMB 6m shared building used partly for taxable operations and partly for staff dormitories (non-deductible). Because original value exceeds RMB 5m, it credits the input tax upfront but adjusts yearly for the dormitory portion; had the building cost RMB 4m, the whole input credit would stand immediately.

Planning note: because VAT is now law, FIEs should revisit template contracts and fapiao workflows to reflect the price-excluded, separately-stated-tax requirement and the new credit rules, and should brief finance teams that refunds and broader credits are now statutory rights worth claiming proactively rather than leaving on the table.

Another illustration of the new certainty: before the law, many FIEs hesitated to claim retained refunds for fear of temporary programmes and later recovery; now the refund is a predictable, plannable right that belongs in the cash-flow model and improves the IRR of capital-intensive, long-cycle projects. But the authorities, through e-invoicing and cross-department data sharing, also police input-output authenticity more tightly, so four-streams consistency—invoice, contract, funds, and logistics—is essential; otherwise the credit is not only denied but false-invoice risk arises. For digital and platform businesses, the clarified China-consumption test matters: a service delivered and consumed offshore generally is not China VAT, but ambiguous cases such as remote software subscriptions or data analytics should specify delivery and consumption location in the contract and seek advice before assuming no China liability.

The headline takeaway for foreign operators is that VAT in China is now stable law, not shifting circulars: plan around a permanent retained-refund right, a broader credit chain, and stricter but fairer input treatment. Groups that modernise their invoicing and fapiao discipline will capture the savings; those that treat the reforms as paperwork will leave cash on the table and risk adjustment.

Treat the new VAT law as an opportunity to modernise your tax operating model, not merely a compliance chore to file away and forget.

What to do next

  • Re-model your cash flow: quantify potential retained-tax refunds on equipment, construction, and ramp-up inputs, and enrol in the refund process where eligible.
  • Review purchased catering/daily/entertainment spend: separate “for own consumption” from “for taxable supply” so the deductible portion is captured.
  • For large capital projects, plan the mixed-use asset input-credit treatment (full credit under RMB 5 million; yearly adjustment above it).
  • Confirm your cross-border service/licensing/royalty flows against the clarified “consumed in China” test and the zero-rating rules.
  • Upgrade fapiao and contract templates to the law’s price-excluded, separately-stated-tax requirements, and train finance staff on the 2026 framework.

Small-scale taxpayer VAT relief |

Overview

China’s value-added tax (VAT) system splits taxpayers into general taxpayers and small-scale taxpayers, and the latter enjoy a standing package of reliefs that is especially relevant to foreign-invested start-ups, representative trading vehicles, and the China subsidiaries of smaller overseas groups. The current relief—codified in Ministry of Finance and SAT Announcement 2023 No. 19 (supplemented by SAT Announcement 2023 No. 1)—has two pillars: a VAT exemption for monthly sales up to RMB 100,000, and a reduced 1% levy rate for taxable sales otherwise subject to the 3% rate. Both run through 31 December 2027. This note explains who qualifies, how the thresholds aggregate, and the invoicing consequences that foreign operators most often miss.

The relief is structurally simple but easy to mismanage. A small-scale taxpayer pays no VAT at all below the monthly threshold, and only 1% above it (on the 3%-rate portion); but the moment a customer needs a special VAT invoice (to claim input credit), the small-scale taxpayer faces a trade-off between its own tax saving and the customer’s deduction. Understanding that trade-off is the practical core of this article.

Who is a small-scale taxpayer

A small-scale taxpayer is defined by annual taxable sales: an entity or individual whose annual VAT taxable sales do not exceed RMB 5 million. The VAT Law (effective 1 January 2026) restates this threshold at RMB 5 million, with the State Council empowered to adjust it. A small-scale taxpayer computes VAT by the simplified method—sales multiplied by the levy rate—rather than by crediting input tax against output tax. If a small-scale taxpayer’s accounting is sound and it can provide accurate tax materials, it may register as a general taxpayer and use the standard credit method instead.

For foreign investors, the common scenarios are: a newly incorporated WFOE in its early, low-revenue phase; a sourcing or liaison vehicle with modest turnover; and certain service or trading subsidiaries. Note that registration as a small-scale taxpayer is the default for low-volume entities, but crossing the RMB 5 million annual threshold generally triggers a requirement to register as a general taxpayer (and once registered as general, an entity cannot revert to small-scale).

The two reliefs: RMB 100,000 exemption and the 1% levy rate

The first pillar is the exemption. Small-scale taxpayers with monthly sales of RMB 100,000 or less (inclusive) are exempt from VAT. The second pillar is the reduced rate: taxable sales subject to the 3% levy rate are instead levied at 1%, and prepayment projects subject to a 3% prepayment rate are prepaid at 1%. The 1% is a reduction of the statutory 3% small-scale levy rate, not a separate rate—so a small-scale taxpayer above the exemption threshold pays 1% on its 3%-rate sales.

The two pillars stack naturally: below RMB 100,000 monthly, no VAT is due at all; between RMB 100,001 and the point where general-taxpayer registration is required, VAT is due at 1% on the 3%-rate sales. The relief is broad in coverage—it applies to sales of goods, services, intangibles, and movables—but it is specific in mechanics, and the aggregation and invoicing rules below determine whether the exemption is actually captured.

Monthly vs quarterly, and how sales aggregate

The exemption threshold is expressed monthly (RMB 100,000), but small-scale taxpayers may choose to file monthly or quarterly; if filing quarterly, the equivalent threshold is RMB 300,000 per quarter. The choice matters: a business with volatile monthly sales can be better off filing quarterly, because a single strong month above RMB 100,000 does not forfeit the exemption for the whole quarter if the quarter total stays under RMB 300,000. By contrast, monthly filing exposes each month to the RMB 100,000 line.

For the threshold test, all VAT-taxable sales are aggregated—goods, labour, services, intangibles, and immovable property—to judge whether the exemption applies. Two carve-outs matter. First, under SAT Announcement 2023 No. 1, if total monthly sales exceed RMB 100,000 but the sales of immovable property (real estate) are deducted and the remainder is under RMB 100,000, the non-real-estate portion still enjoys the exemption. Second, taxpayers using the VAT difference (差额征税) method test the threshold on the post-difference amount. These rules reward careful sales classification.

Invoicing implications

Invoicing is where foreign operators most often stumble. A small-scale taxpayer issues ordinary VAT invoices (普通发票) at the 1% rate for its 3%-rate sales. Crucially, a small-scale taxpayer may also self-issue special VAT invoices (增值税专用发票) at 1% for the portion where the customer needs to claim input credit; since the policy change allowing this, small-scale taxpayers are no longer forced to visit a tax office to issue special invoices.

The trade-off: if a customer requires a 3% special VAT invoice (so it can claim a full 3% input credit), the small-scale taxpayer may choose to forgo the 1% reduction on that sale and issue a 3% special invoice—but that sale is then taxed at 3%, not 1%. A small-scale taxpayer cannot issue a 1% ordinary invoice and a 3% special invoice for the same transaction to “have it both ways.” Practical guidance: issue 1% invoices by default to preserve the relief, and only issue 3% special invoices where a specific customer’s input-credit need justifies the higher tax cost.

Worked examples and practical notes

Monthly vs quarterly: a small-scale trader has sales of RMB 80k, RMB 120k, and RMB 90k over three months. Filing monthly, month 2 (RMB 120k) is taxed at 1% (RMB 1,200) and months 1 and 3 are exempt. Filing quarterly, the quarter totals RMB 290k, below the RMB 300k line, so all three months are exempt—saving the RMB 1,200. The filing-frequency choice has a real cash effect.

Invoicing trade-off: the same trader sells RMB 50k of goods to Customer A, who needs a 3% special VAT invoice to claim input credit. If the trader issues a 3% special invoice, that RMB 50k is taxed at 3% (RMB 1,500); if A accepts a 1% invoice (claiming only 1% credit), the trader pays 1% (RMB 500). The trader should weigh its own RMB 1,000 saving against A’s RMB 1,000 extra input cost and negotiate accordingly.

Threshold aggregation: if the trader also sells a RMB 200k property in a month with RMB 90k of other sales (total RMB 290k, above RMB 100k), the RMB 90k non-real-estate portion is still exempt after deducting the property sale—so only the property is taxed at its own rate. Mis-aggregating loses the exemption on the RMB 90k.

Planning note for FIEs: a low-revenue China subsidiary can deliberately stay small to keep the small-scale benefits, but must watch the RMB 5m annual line—crossing it forces general-taxpayer registration, ending both the 1% rate and the exemption, and the change cannot be reversed. The threshold should be monitored monthly, not discovered at year-end.

A further common case concerns filing after issuing special invoices: a small-scale taxpayer that issues a special VAT invoice must still report and pay on that sale—issuing a special invoice does not exempt it, and ordinary and special invoices must be reported on separate lines, never folding special-invoice sales into the exemption column. Nor should a taxpayer suppress invoicing to stay small; that distorts revenue recognition and income tax and invites audit. From a group perspective, the parent often wants the China subsidiary to remain small to cut tax and compliance cost, but that clashes with growth. If crossing the RMB 5m line is likely within two years, registering as a general taxpayer early—to access input credits and customer-accepted invoices—avoids a disruptive mid-course switch and the client friction that comes with it.

In short, the small-scale regime rewards disciplined classification and invoicing: keep taxable sales honestly recorded, choose the filing frequency that fits your cash flow, and treat the RMB 5m line as a planning trigger rather than a surprise. A China subsidiary that grows past it should embrace general-taxpayer status as the next stage of maturity, not a penalty.

Honest invoicing and timely filing are the cheapest insurance a small-scale taxpayer can buy, and the surest guard against a forced, disruptive reclassification.

What to do next

  • Identify whether your China entity is (or will become) a small-scale taxpayer—watch the RMB 5 million annual sales line that triggers general-taxpayer registration.
  • Choose the filing frequency deliberately: quarterly filing can protect the exemption when monthly sales are uneven.
  • Aggregate all taxable sales (goods, services, intangibles, property) for the threshold test, and use the real-estate and difference-method carve-outs where applicable.
  • Default to 1% invoices; issue 3% special VAT invoices only where a customer’s input-credit need clearly justifies the extra tax.
  • Reassess as you approach RMB 5 million annual sales, because general-taxpayer registration is then generally required and cannot be reversed.
